Another thing that affects interest rates greatly is risk.</p> <p>Many people believe that all FDs are zero risk.</p> <p>This is not true. Every FD is risky, just at different levels. Smaller banks that are at greater risk of shutting down tend to offer their customers more attractive interest rates.</p> <p>More stable and established banks tend to offer less attractive interest rates, but they are very low risk.</p> <p>This applies to borrowers too. It is a very important tool in controlling inflation and economic activity.</p> <p>Usually, these two are on the other side of the spectrum: higher economic activity leads to higher inflation. Controlling inflation leads to lower economic activity.</p> <p>The RBI tries to maintain this balance carefully.</p> <p>When they reduce the repo rate, interest rates come down. This results in lower loan rates — therefore more money in the hands of people.</p> <p>This leads to more spending and, therefore, more economic activity.</p> <p>This automatically leads to higher inflation.</p> <p>When the RBI wants to reduce inflation, they increase the repo rate.
